Prior dissenters are now happy, but was a 0.25% increase enough?? Or, as Steve Hanke has said, has monetary policy had to be loose to fight lower bank leverage?

  • Maybe policy should be tighter. The key question to me is whether lower leverage at the banks was a reason for ultra-loose policy.

  1. Hi David,

    Thanks as always for the analysis of the Fed Statement. Just a few points – you ignored the use of the word “considerably” in the discussion of inflation expeectations. This is not an insignificant term (you judged the statement “no change”). It is clear that people are starting to think that constraints are being reached, which makes sense with unemployment in the 4s.

    Regarding your conclusions, I think you are starting to see it my way – that policy considerations were driven much more by *bank regulation* and preservation of the payments system than by inflation or unemployment considerations. This is why changes will be very shallow; banks will need room to optimize their balance sheets. Viewed from the position of bank regulation, the idea of QE and particularly the large build up of reserves enables banks to reduce counterparty risk. Now all interbank transactions are conducted via reserves, which means that interbank credit concerns (a primary cause of the seizure of the money markets in 2008) are largely neutralized, at least enough to ensure that normal monetary transactions (check clearing and the like) are insulated from the rest of the system.

    This is why reserves need to pay interest (a new policy from 2009) and why the Fed is not taking steps to reduce the size of the balance sheet or reserves although as you have pointed out it would be an easy way to remove accomodation (and would in theory help the banks as it steepened the yield curve). It might hurt the household sector, at least the homebuying sector (it would help retirees generate more income from their savings which might reduce the level of aggregate savings required and might actually be stimulative, therefore).

    The key is that interest rates have to remain low to encourage lots of build up in aggregate M2 supplies in order to prevent liquidity crises in the banking system. Flip side is, these cannot pay much, and rates in general have to be low to encourage liquidity preference.

    1. Yes, I missed considerably. As you might note, I didn’t italicize or underline it, which means that I missed it in reading. I try to do this quickly, because it occasionally gets picked up by others when I get it done on a timely basis.

      My partial change of mind on looseness of policy stems from work that Steve Hanke has done, which jibed with earlier ways that I understood monetary policy (meaning 25 years ago when the Fed previously adjusted those factors). I should have thought harder about that, but my view was, and is, that it is good for banks to be more heavily capitalized — as such, it explains the lower rates.

      In this environment, though, absent more change in bank solvency policy, I am expecting the Fed to tighten a few more times, while long yields fall. That would shift if Dodd-Frank were undone, and the FOMC might have to tighten a lot more. I still think long yields will fall… too much debt… unless we somehow try to inflate it away… but will the wealthy let it happen?
